Their rating was cut to Ba1 from Baa3.

As reported in a Bloomberg report, Moody's said: " While the company is one of the only remaining home builders that is currently generating earnings before impairment charges, Moody's does not expect this to continue, as falling prices and lower absorption rates continue to impact margins."

Toll Brothers CEO Robert Toll has recently told the market that he thinks that real estate is still in a downward spiral. It seems that Moody's agrees. While this all maybe true, for long term investors, shares in Toll Brothers are certainly intriguing under $19. Long term, contrarian inclined investors may want to do a bit of research as the shares maybe approaching levels that are hard to refuse.

If you think that the stock won't fall by too much in the coming months, then now could be a good time to look at a bullish hedged trade on TOL.

After hitting a one-year high of $29.15 last June, the stock hit a one-year low of $15.49 in January. TOL opened this morning at $21.39. So far today the stock has hit a low of $21.10 and a high of $21.98. As of 12:30, TOL is trading at $21.77, up $0.81 (3.9%). The chart for TOL looks bullish and deteriorating, while S&P gives the stock a bullish 4 Stars (out of 5) buy rating.

For a bullish hedged play on this stock, I would consider a September bull-put credit spread below the $15 range. A bull-put credit spread is an options position that combines the purchase and sale of put options to hedge risk in case the stock doesn't do what you think but still leverage nice returns. For this particular trade, we will make a 6.4% return in just three and a half months as long as TOL is above $17.50 at September expiration. Toll Brothers would have to fall by more than 31% before we would start to lose money. Learn more about this type of trade here.

TOL hasn't been below $15 at all in the past year and has shown support around $20 recently. This trade could be risky if the housing market falls even farther in the coming months, but even if that happens, that position could be protected by support the stock might find around $19, where it bottomed out in March.

Brent Archer is an options analyst and writer at Investors Observer.

DISCLOSURE: Mr. Archer owns and/or controls diversified portfolios of long and short stock and option positions that may include holdings in companies he writes about. The Dow industrials dropped 134 points, or 1.06%, the Nasdaq Composite lost 31 points, or 1.23%, and the S&P 500 dropped 14 points, or 1.05%.

While not much is on the economic docket for today other than April factory orders due at 10:00 a.m. EDT, investor will likely be interested in the International Monetary Conference in Barcelona where Federal Reserve Chairman Ben Bernanke as well as European Central Bank President Jean-Claude Trichet and Bank of Japan Governor Masaaki Shirakawa are going to speak starting 9:00 a.m. EDT.

Meanwhile, crude oil futures remained above $127 a barrel Tuesday with some investors thinking oil prices may have peaked, despite others being concerned yet about supply meeting growing global demand.

The biggest corporate story this morning no doubt come from Lehman Brothers (NYSE: LEH) as The Wall Street Journal reported Tuesday the investment bank is considering whether to raise up to $4 billion in fresh capital, suggesting it may report its first-ever quarterly loss as a public company. LEH shares are trading down 2.9% in early premarket action.

In deal news, Staples Inc. (NASDAQ: SPLS) can't take no for an answer as it said on Tuesday it raised to $2.6 billion its hostile bid for Dutch office supplies distributor Corporate Express NV (NYSE: CXP). If Corporate Express can't come up with another clever way to get out of this one, perhaps third time's a charm? Corporate Express shares are now worth more than twice what they were when rumors of a Staples bid began circulating in February.

And in earnings news, Toll Brothers (NYSE: TOL) swung to a hefty loss in the second quarter due to massive write-downs on the value of land joint ventures, but results topped Wall Street expectations.

Also today, automakers will be reporting May auto sales figures. Housing and construction companies have been crushed as the bubble burst and now investors have to make a critical decision. Do you stay and hope for a recovery or bag it and move to another position that has the potential to provide better returns?

The problem is simple to explain: Most investors hate taking a loss. In fact, most investors will look to get "even" before they sell and this attitude usually leads to greater losses, anxiety and poor decisions. The truth is that much of this can be avoided with proper risk management techniques. If any of this describes you, then consider developing a plan for risk management and a discipline that will help to protect your hard earned principal. Now, more than ever, investors need a plan. We all need a plan that includes well developed risk management disciplines, which is why I dedicate a full chapter to it in my book, The Disciplined Investor.

Monday, June 2

The week begins with the 10 am release of construction spending and the ISM Index. Construction spending is expected to continue to be weak as is the ISM.

Then we have a few housing-related earnings releases that should be of interest. Watch NCI Building Systems Inc. (NYSE: NCS). This company is engaged in manufacturing and marketing of metal products for the nonresidential construction industry. Terrific! This is a company that is suffering along with the entire construction sector...that is for sure. In fact, they company lowered the outlook for the remainder of the year back in March. It stands to reason that not much is better. The ace in the hole is the recent trend of lowering expectations and then coming out with an earnings beat. Even so, this has too much potential for problems and the sideline is a good vantage point to watch the earnings announcement, which is expected to come in with a PROFIT of 31 cents per share on $365 million of revenue. (Uh...That I would like to see.)

Thornburg Mortgage (NYSE: TMA) is still hanging in there. But the losses are mounting. Analysts are expecting a loss of $3.38 per share of this quarter. They are also figuring on revenues to implode and the company to see a $591 revenue shortfall. Ouch! There is good news though. It could be worse, it could always be worse. (Note: This report was delayed since May 15th.)

Tuesday, June 3

New home sales are supposedly on the rise. April saw a rise to 526,000 new sales, up from 509,000 in March. This translates to a 3.3% increase, most of which came from the Western part of the country. The most probable explanation is a simple blip in the trend that can be written off to seasonality or other statistical foible. Housing is still a problem, as the evidence of continued deterioration can be seen everywhere. Specifically, this is showing up as a massive increase in foreclosures, but more importantly, it is not only due to the fact of the problems with the homeowner, but the problems with getting the banks and lenders to agree to finance the sale. Remember, there is still a whopping 10 months of supply on the market. If you are interested, next week, The Disciplined Investor Podcast will examine this and other economic vexings as Michael "Mish" Sedlock and CNBC's Steve Leisman*join in the conversation.

And now back to earnings: Reading the above may not make Toll Brothers (NYSE: TOL) look too appealing. The truth is that of all of the builders, this is one of the few that many had believed would be weather the storm as most of the homes are the geared for the ultra-affluent. Even so, the housing and credit storm is getting everyone wet. There does not seem to be a way to walk between the raindrops with this one. If the phrase "no desert until you eat all of your dinner" ever meant anything, then builders need to slow down and sell their inventory before thinking about breaking any new ground. First Call is looking for a loss of 87 cents per share for the period. As a point of reference, last year TOL earned 22 cents for the same period.

If there is ever a time that we as investors need to learn from our mistakes, now is the time. Run right over to Plato Learning (NASDAQ: TUTR) and take a test! While on the subject of test, the shares have been testing the nerves of investors, testing new lows and testing another breakdown. Volume is anemic and otherwise there is nothing exciting here. Estimates are for a loss of 18 cents a share on $16 million of revenue.

After the close, homebuilder Hovnanian (NYSE: HOV) is reporting. You know what I always say: Builders are like puppy dogs. Puppies will eat and eat until they throw up. Builders build and build until they are bankrupt. Maybe that is a little harsh. Puppies, please accept my humble apologies. HOV is expected to have earnings come in at -$2.64 per share for the quarter on revenue of $759 million. The tide will turn, eventually.

Wednesday, June 4

If you can't stand the heat, get out of the kitchen, and go right to Williams-Sonoma (NYSE: WSM). Admit it! You love that place. The tastings, the pots and pans, the glassware. Maybe it is just me...uhhh, is it? Well, even though this is a great place for housewares and kitchen items, you just have to wonder if this is going to survive the slowdown. Honestly, would you want to be WSM management right now? You have a consumer that is, at best, fickle, credit problems, and Wal-Mart (NYSE: WMT) beating your pants off. Shares could get cooked if earnings miss the expected 1 cent per share that analysts are predicting. Downside risk is toward $22 per share, the first level support.

If I were to live in a box, I would probably have one made by Greif Brothers (NYSE: GEF). This stock has been a great performer and is primed to breakout. Greif manufacturer of industrial packaging products such as steel, fiber, and plastic drums; intermediate bulk containers; closure systems for industrial packaging products; and polycarbonate water bottles, which are complemented with a variety of value-added services, including blending, packaging, logistics, and warehousing. Earnings growth has been outstanding, the industry group has been solid and the fundamentals look strong. If we are seeing a global move that has commodity prices escalating, the value of the timberland that GEF owns in should grow as will the need for containers to ship products around the world. Low debt, 5% net margins and a chart showing a move above the 200- and 50-day average is getting me very interested. Add 2.5 million shares short (9 days to cover) and you have a something to take a close look at. First Call estimates 87 cents per share on $839 million of revenue.

Thursday, June 05

Trina Solar (NYSE: TSL) is due to report. Yes SOLAR! How sick of that word are you? I am just looking for the day that the reports come out about how solar energy is bad and causes some bizarre disease. You know it is going to happen, it always does. TSL is hot as is the entire sector, but has been breaking down of late. Expectations are very high for all of the stocks in this sector, so be careful. Earnings are expected to come in at 48 cents per share on $116 million of revenue.

If you want to know where someone lives, their background and even their phone number, InfoUSA (NASDAQ: IUSA) may be your first stop. This is a company that sells mailing lists, leads and your phone number to those annoying salespeople that have a knack for interrupting dinner. I have been harassed of late on my cell phone from a company that supposedly wants to help me renew my car warranty. Can you say scam? (BTW, if you want to learn more about investment scams, check out the latest MoneyGirl Podcast episode.) But I digress. How about this idea: Boycott the stock to show them that you are sick of it and not going to take it anymore! Stop the madness, stop the annoying calls! Earnings are supposed to come in at 17 cents per share on $173 million of revenue. Oh, one long shot idea...this is a prime takeover candidate for a company looking to gain ad revenue and grow online ad revenue. Any come to mind?

Friday, June 6

Economic releases are what it is all about today. Hourly earnings, nonfarm payrolls, unemployment, and consumer credit will be in the spotlight. FUN, FUN, FUN! Maybe it will be better to take the day off!

This is the toughest moment. You need to go back and look at the calendar to realize the astonishing acceleration in defaults. It's simple: This moment two years ago is when the underwriting standards were the lowest, and this is the moment when the defaults will be the highest because the loans are resetting at high levels and most of the lenders, lenders like Countrywide (NYSE: CFC) (Cramer's Take), are more interested in getting as much out of a borrower as possible before kicking him out than working out the loan.

Think about it.

In the second quarter of 2006, the housing industry was going strong. We were in the 7-million-homes-changing-hands mode, and the vast majority of those homes required little money down, with home equity loans being taken out immediately to pay whatever little interest was being charged. These were the moments of the ultimate no-doc-high-fee loans by New Century Financial, Ameriquest, Resmed (Ditech), American Home Mortgage, Novastar, and of course, Countrywide. This was when the homebuilders' mortgage arms lent the most terribly.

This was also the height of packaging, where the loans were shipped off quickly to who knows where. These were the homes that were being priced at 120% of value when you tacked on home equity loans, which a huge number of borrowers did.

In short, from now until the end of the year, almost everyone who bought in 2006 is underwater, and it is only the need to preserve credit and the American dream that is keeping people in these homes.

That's why I have been saying 17 months from now -- it was 18, we get closer! -- we will be through this problem. I am picking 17 months because these bad loans reached their height during this period and went on until the end of the year, and I figure those who are going to default will do so within this period.

After 2006, the underwriting standards tightened dramatically, although there were still some homes underwritten by that nasty gang of ne'er-do-wells, but that lasted about two months. That's another reason why the problem will go on through 2009 -- those deals need two years, too.

After that, here is what will happen. The remaining people will find a way to make ends meet and the homebuilders, the Tolls (NYSE: TOL) (Cramer's Take) and Lennars (NYSE: LEN) (Cramer's Take) and Hovnanians (NYSE: HOV) (Cramer's Take) and KB Homes (NYSE: KBH) (Cramer's Take), the Pultes (NYSE: PHM) (Cramer's Take) and DR Hortons (NYSE: DHI) (Cramer's Take), will have gone through their whole spec inventories and the new-home inventories will be smaller. The household formation numbers and the lower price of homes will force more buys to be made.

And we will be out of this jam. The important thing to remember is that there should be no surprises that this is occurring right now. That's the 2-and-20-plus HELOC talking, and anyone who didn't think it would happen this way is all wrong.

It is why I was ranting for the Fed to cut rates hard back then, so the two and 28 when they rolled over would not be the disaster that they turned out to be. You couldn't refinance at those higher short-term rates. It is why the FHA was a must to get involved, because otherwise it was all voluntary, and despite what you hear, the mortgage servicers would do better if they harass and harass and harass rather than work with the borrowers. The mortgage companies need to get something out of them. It is why the CDOs were doomed from the period. It is why outfits like Ambac (NYSE: ABK) (Cramer's Take) and MBIA (NYSE: MBI) (Cramer's Take) were walking dead men as they insured those CDOs and why PMI (NYSE: PMI) (Cramer's Take) and MGIC (NYSE: MTG) (Cramer's Take) will struggle to stay alive -- these companies insured the individual loans. It is why the regional bank holders of HELOC will most likely not make it.

It is why everything bad is happening now.

What people don't realize is that things are going to crest in five months, the peak of two years of madness, and we have to be thinking that things are going to get better, not worse. It is why the homebuilders stopped going down. They are discounting the scenario I just outlined.

If we get congressional relief and help from the FHA, then 17 months will be too long and the turn should be within a year, because the foreclosures would die down dramatically.

Already the mortgage servicer reports, just released for April, are showing some improvement. That's people digging in their heels from 2005 and the first part of 2006. It is why, as some would say, the pig is moving through the python.

Cause for optimism? No. Cause for realism and why the stocks have not taken out their lows.

Next week Toll and Hovnanian report. They will not be able to say we are over the hump yet.

But if they don't acknowledge the hope, they will be just as wrong as they were in the height of 2006, when they were all playing the game.

RELATED LINKS:
The stubborn lack of decline in the homebuilders, coupled with the better-than-expected retail sales, the strong transports, and the conclusion of a deal like Clear Channel (NYSE: CCU) (Cramer's Take), has created an environment where you are hard-pressed, if you rely on stocks as forecasters, to ignore the possibility of a bottom.

I watch the HGX like a hawk, the homebuilding aggregation, and it simply won't come down. That's despite the awful numbers, the covenant violations (Standard Pacific (NYSE: SPF) (Cramer's Take)) the bad loans, the lack of mortgage money, the insistence of a down payment and an abysmal spring traffic season.

So, why are people buying the group that signaled the downturn? I think it comes down to price. If you force the homebuilders to sell, as Toll (NYSE: TOL) (Cramer's Take) did this quarter, taking no gains on homes, you clean up inventory. If you clean up inventory, which is what happened in western Florida, you stabilize pricing. When you stabilize pricing, you bring out buyers. It is a virtuous circle.

Which brings us back to the government. The feds, being pushed by Sen. Dodd, could provide real help, or provide some damage to the process depending upon the actions in the upcoming weeks.

If we spend $200 billion to $300 billion to allow the FHA to guarantee loans and stretch out the payments, we will allow people to stay in homes. That takes off more inventory, the foreclosure inventory. But if we give the builders a credit, they stop cleaning up their inventory because they can pay the banks with that credit. One will offset the other. (If they just listened to Bob Toll and offered a $15,000 tax credit on a home, then we could deal with unsold inventory, but the Dems are focused on keeping people in their homes who deserve to be in them, not selling new homes.)

So the Senate matters, as does the president who is completely laissez-faire about this issue and could become the enemy quickly with a veto. Given that we just got a veto-proof farm bill for the least needy group out there -- the farmers -- anything can happen. (And aren't we craven about that!)

Now, we got news this morning that Fannie (NYSE: FNM) (Cramer's Take) is about to scrap a rule about requiring down payments in hard-hit areas. This is astonishing because it will wipe out a lot of equity for FNM as these are natural defaulters, but it sure helps clear out more inventory.

All of this litany can justify the HGX turn. Against it is unemployment, which is a big if, and the psychology of the consumer, who is once again proving surprisingly resilient.

Yesterday, Bob Marcin issued a note about whether we are in a recession or getting to one. Obviously the bullish litany says we will avoid it. The market is sure saying that.

Either way, the chances that this rally is for real, that the early-cycle plays have some staying power, seems much more destined after this week's action.

Oh, and don't forget, the level of bearishness is rather amazing given the potential turn. That matters too, as hedge funds that are bearish don't go to the sidelines, they place bearish bets, and when those don't turn out right -- as they didn't in retail this week -- the action is pretty explosive to the upside.

Next week we get Lowe's (NYSE: LOW) (Cramer's Take) and Home Depot (NYSE: HD) (Cramer's Take) earnings. In some ways these could be the biggest tells of all because they sell products that you use when you nest or when you fix up to sell.

If they have good numbers, the debate could be sealed and the upside made much more clear.

Probably pays to wait after a big up week like this. But the onus, this week, shifted to the bears to make their case, and that's a real tough stand to make after this week's action.

RELATED LINKS:
However, the stock might be getting some support from another part of the statement that indicated TOL is looking to use some of its available capital to make acquisitions at cheap prices. If you think this stock won't be rising too far in the coming months, then it could be a good time to look at a bearish hedged play on TOL.

After hitting a one-year high of $31.15 almost a year ago, the stock fell much of 2007 to hit a one-year low of $15.49 in January. This morning, TOL opened at $23.25. So far today the stock has hit a low of $22.66 and a high of $23.67. As of 12:45, TOL is trading at $23.00, down $0.37 (-1.6%). The chart for TOL looks bullish and steady, while S&P gives the stock a positive 4 STARS (out of 5) buy rating.

For a bearish hedged play on this stock, I would consider a June bear-call credit spread above the $27.50 range. A bear-call credit spread is an options position that combines the purchase and sale of call options to hedge risk in case the stock doesn't do what you think but still leverage nice returns. For this particular trade, we will make a 4.2% return in six weeks as long as TOL is below $27.50 at June expiration. Toll would have to rise by more than 20% before we would start to lose money. Learn more about this type of trade here.

TOL hasn't been above $27.50 since June and has shown resistance around $25 recently. This trade could be risky if the company's earnings (due out on 6/3) are a positive surprise, but even if that happens, this position could be protected by resistance TOL might find around $25, where it topped out twice over the past two months.

But investors also awaited several economic indicators due out today as well as speeches from several of the Federal Reserve members.

U.S. stocks finished the day with strong gains Monday thanks to a drop in crude oil futures and several deal speculations that hit the Street. The Dow industrials went up 130 points, or 1.02%, the Nasdaq Composite was up 42 points, or 1.76%, and the S&P 500 finished the day 15 points, or 1.10%, higher.

At 8:30 a.m. EDT April export and import prices as well as retail sales data are due. Economists expect retail sales to have declined 0.2%, and excluding autos, they expect sales to have increased 0.2% in the month. The difference in the two gauges isn't surprising as higher gasoline prices were bound to put consumers off buying cars.
At 10:00 a.m. EDT, March business inventory levels are due.

But other than raw data, seven Fed members are also scheduled to give speeches, including one from Fed Chairman Ben Bernanke in Atlanta on the central bank's liquidity measures.

Oil prices dropped below $124 a barrel Tuesday as trader may have taken profit following the recent records set daily last week and Monday. The dollar, meanwhile, managed to mostly keep its current level.

Corporate news this morning includes, of course, Wal-Mart Stores Inc. (NYSE: WMT) earnings.
The world's largest retailer, reported a 7% rise in quarterly profit. It seems that the current economic climate benefited the giant discount retailers as U.S. shoppers were out in droves looking for bargains even on necessities like food and pharmacy items.

Late Monday we also heard that Hewlett-Packard (NYSE: HPQ) could be near a deal to buy Electronic Data Systems Corp. (NYSE: EDS). Many view this deal as a sign to come in the industry, expecting it to spark a round of consolidation in the technology outsourcing sector around the globe. Just as this move is seen as an attempt by HP to better compete with International Business Machines (NYSE: IBM) in technology services, other deals would be an attempt to keep competitive.

And from the housing sector, luxury home builder Toll Brothers (NYSE: TOL) said its homebuilding revenue likely fell 30% in its fiscal second quarter, and continued to refer to "challenging times" ahead.

Permalink | Email this | Linking Blogs | Comments

Market highlights for next week: Wal-Mart and Hewlett-Packard reporting

Filed under: Earnings reports, Conventions and conferences, Annual meetings, Hewlett-Packard (HPQ), Wal-Mart (WMT), XM Satellite Radio (XMSR), Sirius Satellite Radio (SIRI), Sprint Nextel Corp (S), Agilent Technologies (A), Applied Materials (AMAT), Toll Brothers (TOL), Economic data
Monday, May 12
